It doesn't really sound to me like he (or she) is in pain... more that the cuddling is a bit too stimulating and Pete may be wanting you to regurgitate food for him... an important part of pair bonding. Makes me wonder if he's really a she, it's more common in females. It's best to take a break from the cuddling and distract Pete with a toy or other activity.
If Pete is still young, it could also be that the blanket simply reminds him of being handfed. Many breeders feed the babies on a towel as it's easy to clean - perhaps the blanket reminds him of that.
Of course, this is just my guess without seeing your bird. If he really seems to be in pain or just seems off, it would be a good idea to see the vet.
